Nouriel Roubini Warns of Bubbles in the Economic Broth

Noted bubble expert Nouriel Roubini, professor at NYU’s Stern School of Business and chairman of Roubini Global Economics, channeled PIMCO’s Bill Gross late last month by employing a soup metaphor to warn of economic woes to come.

The problem, Roubini noted, is the tradeoff between restoring robust growth and maintaining financial stability. The former requires policies that would potentially lead to economic bubbles while the latter does little to stimulate employment.

He begins by noting the alphabet soup of measures central banks been “served up” in recent years: ZIRP (zero-interest-rate policy); QE (quantitative easing, or purchases of government bonds to reduce long-term rates when short-term policy rates are zero); CE (credit easing, or purchases of private assets aimed at lowering the private sector’s cost of capital); and FG (forward guidance, or the commitment to maintain QE or ZIRP until, say, the unemployment rate reaches a certain target).

“And yet, through it all, growth rates have remained stubbornly low and unemployment rates unacceptably high, partly because the increase in money supply following QE has not led to credit creation to finance private consumption or investment,” Roubini wrote on the Project Syndicate website.

Instead, he added, banks have hoarded the increase in the monetary base in the form of idle excess reserves.

“There is a credit crunch, as banks with insufficient capital do not want to lend to risky borrowers, while slow growth and high levels of household debt have also depressed credit demand," he writes. "As a result, all of this excess liquidity is flowing to the financial sector rather than the real economy.”

Indeed, Roubini argued, the U.S. stock market and many others have rebounded more than 100% since the lows of 2009; issuance of high-yield junk bonds is back to its 2007 level; and interest rates on such bonds are falling.

“The collapse from 2007 to 2009 of equity, credit and housing bubbles in the United States, the United Kingdom, Spain, Ireland, Iceland and Dubai led to severe financial crises and economic damage.”

So, are we at risk of another cycle of financial boom and bust?

The trouble is that if macroeconomic policies advocated by central banks don’t work, the interest rate “would have to serve two opposing goals: economic recovery and financial stability. If policymakers go [slowly] on raising rates to encourage faster economic recovery, they risk causing the mother of all asset bubbles, eventually leading to a bust, another massive financial crisis, and a rapid slide into recession.”

If they try to prick bubbles early on with higher interest rates, he countered, they will crash bond markets and kill the recovery, causing much economic and financial damage. It’s a case of “damned if they do and damned if they don’t.”

“For now, policymakers in countries with frothy credit, equity, and housing markets have avoided raising policy rates, given slow economic growth,” he concluded. "With asset prices continuing to rise, many economies may have had as much soup as they can stand."

Wall Street analysts, on average, expect Vera Bradley to report revenue of $124.81 million on earnings of 32 cents per share.

    Just this morning, Lazard Capital said it expects Vera Bradley's second quarter results to miss guidance and consensus estimates and reiterates a sell rating on the stock with a $16 price target. The firm also said the company's third quarter outlook will miss estimates due to sales below plan and promotions above plan.

    The current short interest as a percentage of the float Vera Bradley is extremely high at 55.2%. That means that out of the 21.61 million shares in the tradable float, 11.09 million shares are sold short by the bears. The bears have also been increasing their bets from the last reporting period by 5.4%, or by about 565,000 shares. If the bears get caught pressing their bets into a bullish quarter, then shares of VRA could easily rip higher post-earnings.

    From a technical perspective, VRA is currently trending below both its 50-day and 200-day moving averages, which is bearish. This stock has been downtrending badly for the last month and change, with shares falling from its high of $26.33 to its intraday low of $18.67. During that move, shares of PBY have been consistently making lower highs and lower lows, which is bearish technical price action.

    If you're bullish on VRA, then I would wait until after its report and look for long-biased trades if this stock manages to break out above some near-term overhead resistance at $20.09 a share with high volume. Look for volume on that move that hits near or above its three-month average action of 423,263 shares. If that breakout hits, then VRA will set up to re-test or possibly take out its 50-day moving average at $21.79 or its 200-day moving average of $23.

Millennials feel less financially independent today than they did two years ago, according to a survey released Thursday by PNC Financial Services. Just 17% of 20-somethings with at least some college education said they feel completely independent financially, down from 23% in 2011.

Furthermore, nearly 60% said they are behind where they thought they’d be.

"Many of my peers suffer from a failure-to-launch syndrome directly related to the surge in unemployment during the Great Recession and slow pace of recovery," Mekael Teshome, economist at The PNC Financial Services Group, said in a statement. Wholesale beef prices are forecast to jump by 8 percent to 9 percent in 2014, although rising imports are helping to offset some of the decline in domestic supplies. Food inflation, which includes items bought in grocery stores and in restaurants, is seen at 2.5 percent to 3.5 percent this year and then subsiding to 2 percent to 3 percent in 2015, the USDA said in its first forecast for the new year. Since 1990, grocery store prices have risen by an average of 2.8 percent per year. The agency noted a recent jump in vegetable prices but said it was too soon to tie the move to the severe drought in California, the largest U.S. grower of fruits and vegetables. It's no secret that capital spending budgets are falling at oil companies across the globe, but that's not the case for this company, writes MoneyShow's Jim Jubak, who points out the efficiency measures and new technology products responsible for much of its success.

Everyone knows that capital spending budgets at the world's oil companies are falling.

But it just doesn't seem to matter for Schlumberger (SLB). Schlumberger is a member of my Jubak's Picks portfolio.

On January 17, the oil services and technology company reported fourth quarter earnings of $1.35 a share, beating Wall Street estimates by two cents a share. Earnings grew by 29.8% year over year.

Revenue climbed 7.4% year over year to $11.91 billion. That was slightly below the $11.98 projected by Wall Street.

I think you can tell what's going on at Schlumberger simply by taking a glance at those earnings and revenue growth rates. Revenue growth is indeed sluggish in the oil field. But Schlumberger's margins are climbing, thanks to efficiencies at the company and, especially, thanks to its years of investment in oil field technologies.

U.S. Bancorp (NYSE: USB  ) has released its first-quarter earnings, and overall things look pretty good for the large regional bank. It earned $1.43 billion, or $0.73 per share, right in line with analysts' expectations. Nevertheless, shares have been down as much as 2.6% this morning, prompting a deeper look into that earnings release. Here are three reasons investors may not be that pleased with the big Minnesota-based bank.

1. Net revenue
While net income increased by 6.7% from the same quarter last year, the same cannot be said about the top line. For the quarter, U.S. Bancorp recorded total net revenue of $4.9 billion. This was a 4.7% decline from the fourth quarter and a 1.1% decline from the same quarter last year.�

Noninterest income, which we'll cover in depth shortly, was primarily to blame. It was down 7% from the fourth quarter, and 3.3% from the same quarter last year, primarily because of lower mortgage banking revenues, as well as seasonally lower payments-related revenue.

The pharmacy chain will join 17 other large employers on the Aon Hewitt Corporate Health Exchange as part of a growing movement to offer employees fixed dollar amounts to purchase their own plans on such exchanges. The end-cost to employees depends on the plan chosen, but they typically get more options than under traditional arrangements. Private exchanges mimic the coverage mandated as part of the Affordable Care Act. Enrollment in the public exchanges starts Oct. 1. "What happens to employer contributions over time? Will they put in as much as they put in the past? These are unanswered questions but potential negatives," says Paul Fronstin, a senior research associate with the Employee Benefit Research Institute. The benefit to Walgreen and other employers is unknown at this point, as their cost-savings aren't clear. Of the 180,000 Walgreen (WAG) employees eligible for health care insurance, 120,000 opted for coverage for themselves and 40,000 family members. Another 60,000 employees, many of them working part-time, weren't eligible for health insurance. Aon Hewitt (AON) says other participants in its program include retailer Sears Holding (SHLD) and Darden Restaurants (DRI). These new additions raise enrollment to 330,000 from 100,000 last year, and Aon Hewitt estimates enrollment will jump to 600,000 next year, a fivefold increase from 2012. By 2017, nearly 20 percent of employees nationwide could get their health insurance through a private exchange, according to Accenture Research (ACN). Participating insurers include Aetna, Anthem, Kaiser Permanante, and UnitedHealthcare. Towers Watson also recently bought Extend Health, which runs the largest private Medicare exchange in the nation.�

    That regulatory burden will only grow more complex, as myriad new rules under the Patient Protection and Affordable Care Act, or “Obamacare,” come into effect over the next few months. In just 22 days, the first insurance exchanges are supposed to come online. On January 1, the individual mandate and changes in coverage standards become effective.

    Many health care businesses and organizations were dragging their feet in complying with Obamacare’s provisions, waiting to see how the Supreme Court would come down on the law. The court didn’t rule on Obamacare until June 2012, a decision in which it upheld the law almost in its entirety.

    Given that delayed decision, a study conducted by the Government Accountability Office this past June found that only 44 percent of key activities required for full compliance had been completed, particularly where health insurance exchanges were concerned.

    As a result, there’s a massive scramble underway to achieve minimum compliance levels with the law. But there’s a paucity of workers with the requisite knowledge of federal and insurance regulations required to help companies and state governments navigate the labyrinth of regulations.

    Berkshire’s ownership position in�Coca-Cola may set the stage for something similar to Duracell��ith Berkshire’s 400 million�Coca-Cola shares currently worth $17.8 billion, and an estimated value for CCR (Coca-Cola’s North American bottling assets) of $12.8 billion (based on 8x estimated EBITDA of $1.6 billion), this would not be a large enough transaction for Berkshire to completely transfer its�Coca-Cola stake. Of course, we do not think�Coca-Cola needs to capitalize the business with $5 billion in cash, as Procter & Gamble did for Duracell to “plug the gap” between the valuation of the business and Berkshire’s stake, but that may be a possibility in this instance as well. However��all us crazy��e think Berkshire could also take a look at CCEAG, Coca-Cola’s German bottling business. We valued this at $2.75 billion three years ago6, based on $3.8b of revenue, a 10.4% EBITDA margin and a 7.0x multiple. We think there is upward bias to a current valuation given likely cost rationalization that has occurred in the intervening years. If we wanted to get even more creative, we could even envision Berkshire taking a look more broadly at European bottlers like Coca-Cola Enterprises (CCE) and Coca-Cola HBC (CCH), which have similar industry dynamics to the U.S. bottlers. We note that some type of swap transaction, � la Duracell, could save Berkshire Hathaway nearly $5 billion in income taxes.

Choice Properties REIT Lifting IPOs Above TSX: Corporate Canada

Real estate investment trusts led by Choice Properties REIT (CHP-U) are helping initial public offerings outpace Canada's benchmark index for the first time in four years on speculation dividend payers will hold up better than commodity shares as global economic growth slows.

Eight stocks that began trading in Canada in 2013 have advanced 3.5 percent as of July 12, according to data compiled by Bloomberg on companies with a market value of at least C$100 million ($96.1 million). That compared with a 0.2 percent gain in the Standard & Poor's/TSX Composite Index (SPTSX), the first time since 2009 IPO stocks have outperformed the commodity-heavy benchmark over a comparable period.

More than half of the initial offerings this year have been REITs. The largest, Choice Properties, which holds the real estate properties of grocer Loblaw Cos. (L), had risen 1.5 percent this year after its C$400 million initial offering on July 5. Choice gained 1 percent to C$10.15 at 4 p.m. in Toronto trading today.

"Anything yield-oriented is still doing well, outside of that it's hard to get anyone excited about putting money into resource exploration companies or energy companies," said Anil Tahiliani, fund manager with McLean & Partners in Calgary, who helps manage about C$1 billion.

The S&P/TSX's slight gain this year compares with a 12 percent advance in the MSCI World Index, which tracks equity markets from developed nations. Raw-materials and energy stocks make up 58 percent of equities in the S&P/TSX.

China GDP

Gross domestic product in China, the world's biggest consumer of commodities, is expected to grow 7.6 percent this year and next, according to the median estimate of economists surveyed by Bloomberg, down from a five-year average of 9.3 percent from 2008 to 2012.

The International Monetary Fund cut its projection for global growth in 2013 for a fifth time on July 9, to 3.1 percent from 3.3 percent in April. China's growth was lowered to 7.8 percent from 8 percent.

Chinese Finance Minister Lou Jiwei signaled July 11 the world's second-biggest economy may expand less than the government's 7.5 percent target this year and that growth as low as 6.5 percent may be tolerable in the future.

Canada's economy is expected to grow 1.7 percent this year and accelerate to 2.4 percent growth in 2014. The U.S. economy will advance 1.8 percent and 2.7 percent this year and next.

Gold IPOs

"Companies that come to market are coming from sectors that work," said Brian Huen, managing partner at Red Sky Capital Management Ltd. in Toronto. He helps manage C$220 million with the firm, and participated in the offerings for Choice Properties, Information Services Corp., and Ski-Doo maker BRP Inc. (DOO) "People certainly aren't bringing any gold IPOs to market. So investors are focusing on buying deals in the right markets, as opposed to the wider market which has exposure to resources."

The underwriters have also done a good job of properly pricing IPOs, including underpricing in some cases, to create after-market demand that will send the stocks higher, Huen said.

"This is a one-time opportunity that you don't have in the public market," he said. "As long as the banks are pricing them properly and there's investor appetite, they will do well."

The weak returns of several REIT IPOs this year through July 12, including a 5 percent drop for WPT Industrial REIT and a 5.3 percent decline for Agellan Commercial REIT, has been a matter of timing, said Matthew Merkley, a lawyer who specializes in advising on REIT initial offerings with the firm Blake, Cassels & Graydon LLP in Toronto.

Wider Market

"The trading down, it's about the wider market and not about their individual performance," Merkley said.

Craig MacPhail, a spokesman with WPT Industrial, said Scott Frederiksen, chief executive officer at the company, could not immediately be reached for comment.

A voicemail message left with Frank Camenzuli, chief executive officer at Agellan Commercial, on July 12 wasn't immediately returned.

Dividend-yielding stocks, including REITs, utilities, telephone companies and industrials, slumped in June after the U.S. Federal Reserve said it may begin tapering its bond purchasing program as early as this year.

"The whole interest-sensitive sector has been greatly oversold," said David Baskin, president of Baskin Financial Services in Toronto. His firm manages about C$500 million. "People who got carried away selling will at some point recognize that the distributions of REITs are still much higher than you'll get from a bond."

REITs Slump

REITs, which are taxed differently by the government, invest in income-producing real estate and pay out most of their income to investors through unit distributions.

Since tumbling to an 18-month low on June 24, the S&P/TSX Capped REIT Index rallied 4.8 percent through July 12. The index, which tracks 15 of Canada's largest real estate trusts, has slipped 7.7 percent this year, compared with a 30 percent plunge in materials stocks.

"Choice went to market recently and it's sort of clogged the pipeline of new REITs a bit, cast a bit of a shadow," Merkley said. "I expect we'll see a lot of pent-up supply and demand come the fall."

BRP, a former division of Bombardier Inc. (BBD/B) that manufactures jet skis and other recreational vehicles, is the best-performing IPO stock in Canada this year, soaring 24 percent to C$26.61 from its initial offering of C$21.50 on May 22. It doesn't pay a dividend. Information Services, which provides registry services to the province of Saskatchewan, has risen 3.1 percent since trading began on July 9.

Market Share

"We believe BRP should trade at a premium to its competitors given its strong brand equity, leading market share and top-ranked position in several power sports categories," said Anthony Zicha, analyst with Scotia Capital Inc., in a note to clients July 9.

Zicha initiated coverage of BRP with a sector outperform rating, the equivalent of a buy, and a one-year price target of C$29. He expects the company will increase its sales at a rate of 8.5 percent a year through 2015. The stock has six buys and one hold recommendation, according to data compiled by Bloomberg.

IPO stock performance in Canada remains mediocre when compared with global performance. Year-to-date, global IPOs of $100 million or more have advanced 12 percent in trading, compared with the 3.5 percent growth of Canadian IPOs. Canadian IPOs through the same period have underperformed world IPOs since 2005, data compiled by Bloomberg show.

"This is going to continue," said Paul Taylor, chief investment officer with BMO Harris Private Banking in Toronto. His firm manages about C$16.5 billion. "The factors that caused the Canadian equity market to falter are still in place and that is weak commodity prices and a housing market stalling. These are two things that the Canadian economy, equity market and by association the IPO market will struggle with. The opportunities are better elsewhere."

Saturated Market

With 12 REIT IPOs in Canada since the beginning of 2012 and at least another coming from retailer Canadian Tire Corp. (CTC) in the near future, Taylor said the market has become saturated.

"Throughout the year the windows of opportunity for IPOs will open or close," Bill Demers, the Canadian IPO leader for Ernst & Young LLP, said in a phone interview from Toronto.

The current window for REIT IPOs is "kind of closed for the next couple of months until people see REIT prices come back, which may not happen until this fall when people are less concerned about rates going up," said Tahiliani with McLean & Partners. "The rising tide lifts all boats, whether it's an IPO REIT or a regular REIT it will do well."
